Short answer
A seller note must remain on full standby for the entire term of the SBA 7(a) loan. This means no principal or interest payments are allowed until the SBA loan is fully satisfied.
The full standby requirement ensures that the seller's claim on the business's cash flow is entirely subordinated to the SBA lender. This strengthens the business's ability to repay the primary SBA debt without additional payment obligations to the seller.
If the SBA loan has a 10-year term, a $50,000 seller note on full standby must not receive any payments for the full 10 years, or until the SBA loan is repaid, whichever comes first.
Lenders will draft or review the standby agreement to ensure it explicitly prohibits all payments for the full duration of the SBA loan. They monitor for any attempts to circumvent this agreement.
